Latest / UBS Trending / Why 2025 could belong to smaller companies?
Transcript
- 0:00The Magnificent Seven have captured 90% of this year's returns,
- 0:03creating one of the most concentrated markets in history.
- 0:06But there is a different story.
- 0:082025 could belong to many smaller companies
- 0:11trading at deep discounts.
- 0:12So the question is why?
- 0:14And could this be the market's next big rotation.
- 0:16We're going to talk about that right now on UBS trending.
- 0:30Hi everyone and welcome to UBS trending.
- 0:31I'm Anthony Pastore.
- 0:32Thank you for joining me today.
- 0:34Joining me for this conversation is Tom Maher.
- 0:36He's a portfolio manager at Hilton Capital Management.
- 0:39Tom really nice to see you.
- 0:40Thanks for joining me.
- 0:40And you know, we are really interested in this small and mid-cap
- 0:44part of the story.
- 0:45Obviously, the large caps, I mean, you know, S&P 500 etc.
- 0:49got a lot of attention this year
- 0:50considering that the S&P is up something like 25, 26%.
- 0:54But our brothers and sisters in the small and mid-cap space
- 0:57seem to have a little bit more room to grow.
- 1:00So I guess the question that I wanted to look at with is
- 1:02when you look at tech,
- 1:03you look at the mag seven and all the AI stocks,
- 1:06why should investors right now
- 1:08be paying attention to some of those small and mid-cap names?
- 1:11Sure.
- 1:12Happy to be with you here today.
- 1:13I think there's a couple of things to
- 1:15to think about in that regard.
- 1:16First of all,
- 1:16you mentioned
- 1:17that the Mag seven is now nearly a third of the S&P 500.
- 1:20So let's say massive concentration in just a handful of stocks.
- 1:24If you look through history and markets and I'm old enough to be
- 1:28remembering the.com craze, those eventually do correct.
- 1:31And when that happens oftentimes
- 1:33parts of the market that have been left,
- 1:35you know, left alone or left for dead
- 1:36come back to life, they come to the fore.
- 1:38In that case, it was value in smaller cap stocks.
- 1:41And we think there's a couple of reasons that may happen.
- 1:43First and foremost is simply math.
- 1:45I mean, you have a couple of giant buckets,
- 1:47but with most of the capital in them right now
- 1:49in terms of equity investors,
- 1:51if those start to move out, people start to look to broaden
- 1:54their investments.
- 1:56Just part of those market caps
- 1:57coming down
- 1:58stream are very significant to small and mid-cap stocks.
- 2:01The second is more from a fundamental perspective.
- 2:04If you think about a lot of the trends that we've seen,
- 2:06sort of developing in the, in the economy,
- 2:09you might have reshoring, you have, rebuilding us, manufacturing,
- 2:13data center construction, a number of different trends,
- 2:16a lot of those,
- 2:17the ability
- 2:17to play them directly through small
- 2:19and mid-cap is actually very good.
- 2:21So again, you have sort of a market phenomenon
- 2:23that could possibly lead to,
- 2:25better performance, broader performance and smaller mid-caps.
- 2:27And you have some fundamental drivers
- 2:29that I think are worth looking at as well.
- 2:31Yeah.
- 2:31And we'll get into that too, because, you know,
- 2:32when you're looking at the Smid space,
- 2:35you know, valuations look pretty rewarding right now.
- 2:38And of course there's risk involved.
- 2:40Because there's sort of more high
- 2:41floating debt inside of the small cap space particularly.
- 2:44But of course we're in this environment
- 2:46where the fed is cutting rates.
- 2:48And here at CIO, we expect the fed is going to cut another 125
- 2:52basis points
- 2:53between the next meeting in December of the fed and all of 2025.
- 2:57And just to level set.
- 2:58So our audience is aware here, our house view at CIO at UBS is
- 3:02large caps have an attractive weighting while small and mid
- 3:04have a bit of a neutral rating
- 3:06I think because of those combinations of that floating debt
- 3:08but also valuations.
- 3:10So when you look at risk and reward there, Tom, what do you see
- 3:13like what makes combining small and made in a portfolio
- 3:16really interesting.
- 3:17And maybe I already buried the lead here,
- 3:18but what are your thoughts on that.
- 3:20Yeah.
- 3:21So obviously I think as you look to broaden your equity exposure,
- 3:25you can think of small and mid-cap as two separate
- 3:27asset classes, or you could look at them in one unified portfolio,
- 3:30I think, and you hit the nail on the head from a risk perspective.
- 3:34Combining them together, I think, actually can help you tamp down
- 3:36some volatility relative to pure small cap portfolio.
- 3:39So, you know,
- 3:41that seems to be something that, you know, you're
- 3:42you're able to get access to some of those returns.
- 3:45But it's not as much of the volatility,
- 3:47which might give you a little bit more of a smooth, investment,
- 3:50performance, if you will.
- 3:52And I think that's kind of probably the main reason
- 3:54to think about two of them in a single portfolio.
- 3:57The other aspect of it, I think, is,
- 4:00if you're, you know, kind of looking at small cap stocks,
- 4:03and you have sort of a history
- 4:04in them fundamentally,
- 4:05and you understand the mechanisms of those businesses,
- 4:08if you are able to keep them as they kind of graduate
- 4:10into the mid-cap space, you can get very nice long term returns.
- 4:14Based on the idea that you've identified good companies early
- 4:16and as they sort of graduate from the small class
- 4:18small cap to the mid-cap, they can stay in the portfolio.
- 4:22So that's another way to kind of think of it.
- 4:24Those are kind of,
- 4:25you know, I think broad parameters in terms of thinking about how,
- 4:29small and mid-caps in one portfolio makes sense.
- 4:31There's also a very sort of, you know,
- 4:33pragmatic or practical perspective, which is,
- 4:36that where you have, a single portfolio,
- 4:38to, you know, kind of keep
- 4:40an eye on as opposed to two separate ones.
- 4:41And you can also make sure that the composition of that portfolio
- 4:45is consistent across the whole asset class, as opposed
- 4:48to potentially having duplication
- 4:49between a small cap and a mid-cap portfolio.
- 4:51Yeah, that's really that's very compelling, Tom.
- 4:53And obviously, going back to the kind of commentary on the fed,
- 4:57with the fed looking at cut rates as of right
- 5:00now, throughout the rest of this year and into next year.
- 5:03And how do these catalysts maybe set up the small
- 5:06and mid-cap space looking into 2025?
- 5:09Sure.
- 5:10I think, you know, look,
- 5:11there's a very good chance that rates will continue to come down.
- 5:14You know, obviously we've had some volatility there, but,
- 5:17either way,
- 5:18I don't think we're expecting them to go back to zero again, which,
- 5:20you know,
- 5:21we've had this long run here
- 5:22where large cap stocks have outperformed small and mid-cap,
- 5:24which is actually,
- 5:26contrary to the longer arc of investment history.
- 5:28And I think, as we go forward, I think rates may be
- 5:31a little more accommodative,
- 5:32but again, likely not going back to zero.
- 5:35If you think about the small and mid-cap space,
- 5:38what's going on in the economy,
- 5:39if we have continued sort of development
- 5:41of the domestic economy, even if it's slowed down a little bit?
- 5:45Those are great opportunities for a lot of these companies.
- 5:47And, you know,
- 5:48through small and mid-caps,
- 5:49you can play against some of those trends directly.
- 5:52They tend to be less diversified to some extent.
- 5:55The smaller companies.
- 5:56So it's important
- 5:57to have, sort of,
- 5:58thoughtfulness in terms of how you put that portfolio together.
- 6:01But, you know, we look at,
- 6:02you know, what's
- 6:03relatively a constructive backdrop, for equities at this point,
- 6:06and what looks like a sort of somewhat forgotten asset
- 6:09class that adds up to probably opportunity.
- 6:12And you layer on top of that
- 6:13what looks like some identifiable business trends, again,
- 6:16that the small caps can really kind of directly, exploit.
- 6:19It could be a nice thing to add to a broader equity portfolio.
- 6:23Absolutely.
- 6:23I mean, clearly we you know, we always say hear from our CIO
- 6:26and UBS that diversity really is key in any successful portfolio.
- 6:30And working with a financial advisor is the way to do that.
- 6:33But, you know, you're looking at sort of risk management,
- 6:36especially when you're in the small cap space,
- 6:38particularly especially pure
- 6:40small cap play,
- 6:41because there's a lot of,
- 6:42companies that are really not profitable in there.
- 6:45And then you also have these high floating debt rates, etc..
- 6:48So how do you approach risk management in this space and tell us,
- 6:52give us the sort of the, the,
- 6:54the real reasons or the reasons why active management
- 6:57right now makes more sense than passive, especially in Smid?
- 7:01Absolutely.
- 7:01I think,
- 7:02as you come down
- 7:02cap range,
- 7:03a few things come to mind that makes it in our, in my perspective,
- 7:07kind of interesting to consider, an active approach
- 7:09as opposed to a passive or an index approach.
- 7:12First and foremost is as you move down cap,
- 7:14some of these companies are not as over
- 7:16followed as some of the mega cap or large cap stocks.
- 7:19To me, that speaks of some, inefficiencies.
- 7:22And if somebody has done
- 7:23some good active fundamental research,
- 7:25you can identify companies with better prospects.
- 7:27You're going to want
- 7:28to populate the portfolio with those stocks over anything else.
- 7:31Secondly, and you mentioned this,
- 7:33if you look at the small and mid-cap space combined, it's something
- 7:35in the neighborhood of 20% of those companies are non earners.
- 7:38If you look at small cap it's even higher than that.
- 7:41So if you're just going to buy it via
- 7:44a passive vehicle, you have to be sort of buyer beware.
- 7:46You have to know what's in that portfolio.
- 7:49A lot of those stocks,
- 7:50may have issues in terms of self-funding their growth.
- 7:53And if, if conditions
- 7:55kind of change, it's going to get harder for them.
- 7:56So once again,
- 7:57I think,
- 7:58an active management approach
- 7:59where you keep an eye
- 8:00on on the quality of the stocks in the portfolio,
- 8:03probably makes sense in this space.
- 8:05I think also, look, we've talked about there's a pretty,
- 8:08constructive backdrop out there, but there's certainly uncertainty.
- 8:11We just had a big election.
- 8:13Interest rates, you know, have moved down
- 8:14but then moved up a little bit.
- 8:15It's unclear, you know, the exact path forward.
- 8:18And obviously the growth rate in the economy,
- 8:21we're not sure where that's going to pan out.
- 8:22Again, all of those things, I think, lead to the idea
- 8:25that this space, while it does provide opportunity,
- 8:28probably makes sense to look at it from an active lens,
- 8:31where somebody is sort of,
- 8:32you know, very carefully picking, your exposure in the space.
- 8:36Excellent, Tom. Thank you.
- 8:38It's a really compelling story,
- 8:40especially given that small caps right
- 8:41now, valuations are really attractive versus large cap.
- 8:44So it kind of suggests that maybe they could potentially outperform
- 8:47large caps over a certain time horizon.
- 8:50So it's a really good time for folks
- 8:51to be kind of looking into how to diversify their portfolios.
- 8:54And yeah,
- 8:55an active approach certainly makes sense
- 8:56given the context of what you just talked about with us.
- 8:58Tom, thanks very much. Great rundown for us.
- 9:01Thanks very much.
