- 0:00Municipal bonds have certainly had a strong start to the year,
- 0:03but they're making headlines.
- 0:04There's elevated volatility
- 0:06record supply and some shifting valuations.
- 0:09Is now the time to rethink your muni strategy.
- 0:12We're going to talk about that and a whole lot more right now.
- 0:15On UBS trending.
- 0:28Hi everybody and welcome to UBS
- 0:30Trending I'm Anthony Pastore here in our New York studios.
- 0:33And coming to us from the West Coast is my friend and colleague
- 0:36from PIMCO, Dave Hammer,
- 0:37who is the lead Muni Bond portfolio manager there.
- 0:40Dave, always nice to have you join us here.
- 0:43And even virtually in the studio.
- 0:45It's great to see you. Thanks for joining us.
- 0:48Hey, Anthony, thanks for having me.
- 0:50Any time.
- 0:50Dave, look, it's it's been a really interesting
- 0:52time for Muni bonds.
- 0:53As I mentioned in the intro,
- 0:54we've had this strong start to the year.
- 0:57Supply is up, strong year to date performance.
- 0:59But there has certainly been
- 1:01a lot of volatility going on right now in the markets.
- 1:03How is that potentially
- 1:04impacting muni bonds as you see them right now.
- 1:07Yeah.
- 1:07Volatility has been the name of the game this year so far.
- 1:11You know the first two months were exceptionally strong periods,
- 1:15massive inflows coming back into the muni market
- 1:18as the Fed lowered rates
- 1:19and the market was pricing in further cuts.
- 1:22January and February were two of the biggest inflow months
- 1:25into the muni market since 2007.
- 1:28But that is sharply reversed here.
- 1:31Since the Iran war started
- 1:33in the month of March, interest rates in U.S.
- 1:37treasuries are up 40-50 basis points
- 1:39on the front end of the curve.
- 1:41Muni yields, which were actually quite rich versus
- 1:44treasuries, in February, are up as much as 75 basis points.
- 1:48And as we look back, March of 26 was the worst performance month
- 1:54for the asset class since 2022, down about 2.5%.
- 1:59So, valuations have been adjusted significantly.
- 2:04You know, last piece is just repricing
- 2:07recession risks on, you know, was proven to be
- 2:09a really big energy shock.
- 2:12It does put the Fed in our view, in a very difficult position.
- 2:17Inflation is moved up
- 2:18maybe by as much as about a percentage point.
- 2:22But the economy's in a very different spot
- 2:24today than it was in 2022.
- 2:27It, it likely,
- 2:30is to see further slowing,
- 2:33in the economy, a softer labor market.
- 2:36And what it means to us is that the Fed
- 2:38may still have to lower rates,
- 2:40but it pushes those rate cuts further out into the future.
- 2:43There's a chance they have to do more.
- 2:45And the economic impact means rising recession probabilities.
- 2:48Here at PIMCO,
- 2:49We've upgraded our recession
- 2:52probabilities from about 10 to 15% to 30 to 35%.
- 2:57Thank you.
- 2:57Dave, I'm glad you pointed that out because we, at CIO
- 3:01here at UBS,
- 3:01we haven't raised any kind of recession flags just yet.
- 3:04But we also agree that we expect the Fed will still cut
- 3:07probably twice, but we are pushing it out further in the year
- 3:11likely, you know, September, December.
- 3:13probably 25 basis points each.
- 3:15But again,
- 3:16uncertainty really is kind of the word of the of the times
- 3:19that we're in right now with the Iran conflict.
- 3:21But I want to kind of talk more
- 3:22about the valuations with you, because right
- 3:23now, CIOs being maybe a little bit cautious on Muni
- 3:26likely because of the strong outperformance
- 3:29that munis have shown.
- 3:30But where do you think
- 3:31how do you position
- 3:32the asset class right now for like for forward looking returns?
- 3:35What are you seeing there.
- 3:38Yeah.
- 3:38Look I mean historically starting
- 3:40yields are a pretty good
- 3:41indicator of forward expected returns in the muni market.
- 3:45And they look attractive to us.
- 3:47The IG Muni index is back up to about 3.7% tax free.
- 3:52You'd have to earn a little over 6% in taxable markets.
- 3:55So a really significant pickup
- 3:57for investors in the top marginal tax bracket
- 4:01going into munis over treasuries,
- 4:03over corporate bonds, which we would say are also riskier.
- 4:06And there's parts of the market
- 4:08that are even more attractive. Bonds
- 4:09in the 20 year part of the curve.
- 4:11Because the Muni curve is so steep,
- 4:13an investor can earn closer to 4.5%.
- 4:15That's about 7.5% taxable equivalent yields.
- 4:20And in some of the high quality
- 4:21portions of the high yield muni market, yields approach 6%.
- 4:25You'd have to earn about 10% tax to get a
- 4:286% after tax yield in our view
- 4:31That means taking a lot more risk
- 4:33than what you'll find in the muni market.
- 4:34So we think it's an attractive time to allocate.
- 4:37And investors should be taking advantage of this
- 4:39this back up in yields.
- 4:41We agree with you
- 4:42that the Fed is likely to act further out in the future.
- 4:46But but still act.
- 4:47And we think the direction of high quality
- 4:49interest rates is still lower over the next year or two.
- 4:51Yeah. Thanks, David.
- 4:53You know, and interestingly,
- 4:54you talked about the muni curve
- 4:56being kind of unusually steep right now.
- 4:58But you know, there's some technical weakening.
- 5:00We've talked about this elevated supply.
- 5:02So given given
- 5:03that dynamic that we're seeing right now in muni bonds,
- 5:07what dive maybe into some of the drivers and maybe expected
- 5:11issuance trends that are that are moving forward here,
- 5:14especially given where we've just come from.
- 5:17Yeah.
- 5:17So we've come from your point really rich valuations
- 5:19yields are moving higher.
- 5:20Relative value is improved.
- 5:23And we have what's probably a
- 5:24you know
- 5:25considerable window of weakness over the next two months.
- 5:28You mentioned
- 5:29supply in our view, supply is going to be quite large again.
- 5:33The muni market used to issue 3 to 400 billion a year.
- 5:37You know, it's likely 550 to 650 billion a year.
- 5:40Now, part of that is inflation.
- 5:43If you look at any construction cost index,
- 5:46prices are up 35 to 50%.
- 5:49So every new, CapEx
- 5:52infrastructure investment deal
- 5:54in the media market's going to be bigger.
- 5:56State oracles are also broadly in a really healthy position.
- 5:59So they feel good about borrowing.
- 6:01There's a big federal infrastructure bill
- 6:03that was passed a few years ago,
- 6:05you know, that incentivizes state
- 6:06local governments to take advantage
- 6:08of those federal funds
- 6:09and go out and do new CapEx, do new infrastructure.
- 6:12And then on the curve,
- 6:14you know, the corporate market,
- 6:16corporate CFOs tend to react pretty quickly to steeper curves
- 6:19unless you do a lot more five year bonds,
- 6:21a lot less 30 year bonds.
- 6:24It's harder for muni issuers to do that.
- 6:26Many muni issuers are
- 6:29bound by, by law to issue level debt service out to 30 years.
- 6:33New infrastructure projects.
- 6:35Oftentimes, they have to match the,
- 6:38the profile of the debt to the useful life of the asset.
- 6:41And that can mean a lot of 30, 40, even 50 year bonds.
- 6:43So, the curve probably stays steep.
- 6:46That's a good opportunity for investors.
- 6:48Another thing adding to this window of weakness, you know,
- 6:51the technicals aren't great.
- 6:52Over the next few months,
- 6:54muni investors tend to allocate less capital to
- 6:58to muni funds when interest rate volatility is higher,
- 7:01which it is.
- 7:02So we think the,
- 7:04you know,
- 7:04the size of the inflow wave is probably slowed down a little bit.
- 7:08And historically,
- 7:09this is a pretty weak time of the year for the muni market.
- 7:11A lot of muni investors pull money out of muni funds to go
- 7:15make their,
- 7:16tax payment between April 15th and May 15th.
- 7:20That tends to mean wider.
- 7:22Wider spreads, cheaper valuations.
- 7:23But yeah,
- 7:24I think the most important takeaway, it's
- 7:26a really good time to opportunistically invest
- 7:30and look for cheaper valuations, wider spreads, less competition
- 7:36from inflows between now and the end of May.
- 7:40Right.
- 7:40And you know and you made a really good point.
- 7:42This is sort of a
- 7:43you know a popular time of year for you know, for Muni
- 7:47bonds when, you know, we're entering this time of year,
- 7:49they usually increase.
- 7:50And especially if interest rates move,
- 7:52which we are expecting them to.
- 7:54But let me ask you, Dave, is we're sort of wrapping up here,
- 7:56if you look at some of the high conviction ideas that you have
- 7:59in your implementing
- 8:00your PIMCO portfolios, you know, because right now at UBS CIO,
- 8:03we're looking at high credit
- 8:04quality taxes and income diversification sort of benefits.
- 8:08As we're looking to,
- 8:10you know, give guidance to some of our clients and advisors.
- 8:13What are your
- 8:13some of some of your high conviction ideas right now?
- 8:17Yeah.
- 8:17So so we really like the steep curve an investor that extends out
- 8:22and buys a 15 to 20 year maturity,
- 8:24sometimes with a shorter call date, can earn about twice
- 8:28the expected return in our view, as a non callable double A
- 8:31bond in seven, 8 or 9 years
- 8:34with a marginal pick up in interest rate sensitivity.
- 8:37So that's one,
- 8:38you know number two I'd say high conviction is timing.
- 8:41We think given the moving rates and the relative
- 8:43cheapening of units,
- 8:45the next few months are a great time to allocate.
- 8:47We really like multifamily housing risk and tax exempt form
- 8:51depending on the risk profile.
- 8:53This can be high quality
- 8:55mortgage bonds that are tax free, backed by Fannie or Freddie.
- 8:58It can be pooled securitizations
- 9:00for affordable housing in the high yield space. This can be,
- 9:04new issues
- 9:05that are issued to finance affordable or workforce housing
- 9:08that have a yield of six plus percent, a relatively low LTV.
- 9:12So good protections for investors if the economy slows,
- 9:16you know, but but there are areas of caution as well.
- 9:18While, we agree credit
- 9:19quality is good overall the tide's going out.
- 9:22There are a lot of big urban centers
- 9:24that have been less responsible,
- 9:26with their their, their balance sheets.
- 9:28And we do see big budget deficits emerging over the next year.
- 9:32And then I'd say, last but not least, while
- 9:34we're constructive on the high quality
- 9:35portions of the high yield muni market,
- 9:37the bottom third of the muni market, a lot of deals that
- 9:41were issued in 2016 to 2021,
- 9:44a lot of those for large scale project finance,
- 9:49issues.
- 9:50You know, we think default rates are rising.
- 9:51We see a number of relatively high
- 9:53profile debt restructurings, likely over the next year.
- 9:57And the potential for very low recovery.
- 9:59So in the high yield portion of the market,
- 10:01we think it's important that investors are careful
- 10:03and really avoid the lowest quality portions of that asset class.
- 10:07Great.
- 10:07What's your duration preference right now Dave.
- 10:09We've got an intermediate
- 10:10kind of preference right now 5 to 10 years.
- 10:12And obviously if investor demand cool
- 10:15cools a little bit, that could impact more longer term bonds.
- 10:19What do you think about that.
- 10:21Yeah.
- 10:21So so I think taxable fixed income portfolios
- 10:24we're modestly overweight duration
- 10:27and really gravitating towards, you know, call that 5 to 7 year
- 10:30part of the curve.
- 10:30We think two year treasuries are attractive as well.
- 10:33You know we're still close to neutral in the muni market.
- 10:36Just because we think tactically valuations
- 10:38will cheapen a bit more.
- 10:39But you know we're biased to extend duration over the next,
- 10:43you know, month or two
- 10:45as a lot of money supply gets digested into a much weaker market.
- 10:48And the starting point for for duration is,
- 10:51for yields is simply a lot higher than it was a month ago.
- 10:55Dave, thank you very much.
- 10:57It's always good to get your perspective.
- 10:59And always great partnering with you and,
