Latest / UBS Trending / EM—Less volatile than you might think
Transcript
- 0:00It's no secret that
- 0:00markets are a bit volatile these days and somewhat uncertain.
- 0:05What if we said to take a look at emerging markets
- 0:07in this environment?
- 0:08Want to know more?
- 0:09We'll stay here for another episode of UBS trending.
- 0:24Hi, everybody, and thank you for joining us.
- 0:25My name is Anthony Pescatore
- 0:27and this is UBS trending back in the studio
- 0:29with me for another conversation on the emerging market space.
- 0:31Is the late Herschel Walker from the chief Investment Office.
- 0:34Always good to see you, Alejo.
- 0:35Thanks for dropping. By. So happy to be here.
- 0:37It's been a really interesting market.
- 0:38Of course, we're all keeping
- 0:39track of everything happening around the globe.
- 0:41We're tracking inflation.
- 0:42We're tracking oil prices
- 0:43and the conflict in Iran and other geopolitical events.
- 0:46But E.M.
- 0:47is certainly starting to take a little bit of center stage,
- 0:50especially as you're talking about it.
- 0:53And it's your world here.
- 0:54I think what investors are looking at now is this idea
- 0:58that historically, E.M.
- 1:00has been sort of known as a little bit more of a volatile
- 1:04asset class than, say, developed markets,
- 1:06but it shifting a little bit.
- 1:07Talk about that,
- 1:08because I think that's
- 1:09exactly the way we should get started with this chart today.
- 1:11Absolutely.
- 1:12First off let's review year to date market performance.
- 1:16Emerging markets
- 1:17outperforming developed markets across asset classes
- 1:21currencies bonds equities even since the start of the war.
- 1:26Emerging market performance is flat to up.
- 1:30I think few would have imagined a situation like this.
- 1:33There's a major war and emerging markets are outperforming.
- 1:37But to your point of volatility, if you look at data
- 1:40from the last 18, 24 months, you actually see emerging
- 1:45market assets
- 1:46quite often being less volatile than developed market assets.
- 1:51Concrete example emerging market currencies,
- 1:54meaning most of them on average
- 1:57less volatile than G7 currencies such as the euro, the yen.
- 2:02The pound. Right.
- 2:03So the world is changing and many of the assumptions
- 2:08that have been long held in people's minds need to be revisited.
- 2:12So I guess it's an interesting part of the part of this story.
- 2:17What's behind the shift, however, because
- 2:20initially you would think, well, there's so much
- 2:22volatility globally in the geopolitical world
- 2:26and markets are very uncertain.
- 2:29No one really knows
- 2:29exactly what's going to happen next in this conflict
- 2:32or anything else in the world.
- 2:33What's behind the shift?
- 2:34Why is M starting to become the less volatile asset class?
- 2:39What's behind it?
- 2:40Yeah, I think, you know, we talked about this in prior episodes.
- 2:43Emerging market countries are maturing.
- 2:46They're more stable from an economic perspective
- 2:50and going back to currencies.
- 2:52One of the reasons why emerging market currencies have behaved
- 2:56better in the last 18, 24 months has to do with credibility.
- 3:02Think about their central banks, their independent,
- 3:05their professional.
- 3:06And very recently we saw the Covid related inflation spike.
- 3:11We all suffered from it.
- 3:12But it was emerging markets that moved first, moved aggressively,
- 3:17therefore earning inflation fighting credentials
- 3:20that many other central banks simply didn't
- 3:23think about the fed and how there's criticism this days about,
- 3:26hey, you didn't move early enough,
- 3:29and might you be making a similar mistake again now
- 3:32with the ongoing Iran war?
- 3:34But if you're looking at yeah, I mean, it's a
- 3:37that's a very important point.
- 3:39And when you're looking at the developed markets,
- 3:41there's a lot of policy swings.
- 3:42And again, that uncertainty where just keeps coming up.
- 3:44Anybody who sits in the chair that you're in agrees. Yes.
- 3:47Obviously there's a lot of uncertainty.
- 3:49Which is, by the way, working with a financial advisor
- 3:51at UBS and listening
- 3:52to people like you is really important
- 3:53and having a diversified portfolio.
- 3:55But when you think about policy shifts, unexpected, you know,
- 3:59perhaps movements
- 4:00with central banks,
- 4:01how does that change the risk map for global investors?
- 4:04Yeah, I think you make a good point.
- 4:06Not only have emerging markets matured,
- 4:10you're seeing developed markets in many instances
- 4:12behaving more like emerging markets. Right.
- 4:14Concrete examples elections in the US,
- 4:18in the UK, in France, in Japan
- 4:22didn't used to matter as much as they matter today.
- 4:26And that's because they carry with them
- 4:29very sizable changes in policymaking.
- 4:31Right. That didn't used to be the case.
- 4:33There used to be more consensus about where countries should go.
- 4:37And now there's
- 4:39very sizable divergences
- 4:41between the left and right, the center, what have you.
- 4:43In addition, Anthony, we are living
- 4:46in a multipolar,
- 4:49in a fragmented,
- 4:52in a conflict prone world.
- 4:55And I think this is simply,
- 4:58creating an environment that,
- 5:01you know, just engulfed developed
- 5:02markets, emerging markets, everything.
- 5:04All of the above. Yeah.
- 5:05And you look at countries like India for example.
- 5:08We've talked about India quite a lot.
- 5:09It is a very exciting, country to keep an eye on
- 5:13because how much it's developed in one of our colleagues,
- 5:16Sangeeta went there for a wedding and she grew up
- 5:18there, hadn't been there for like 20 years.
- 5:19And when she went back, she said she couldn't believe how much
- 5:22it had changed in in development in Mumbai.
- 5:25She said the amount of,
- 5:27commerce and buildings that went up, it was,
- 5:29she said it was almost unbelievable
- 5:31to know that she was standing in the same spot
- 5:32she was when she was a child.
- 5:33So countries like India are very exciting
- 5:35and there's a lot of development there.
- 5:37But let me ask you this question, because if you look at em right
- 5:40now, where we are
- 5:41with this slightly less volatility and good performance,
- 5:44is there anything that could knock it off that pedestal
- 5:47to make it to potentially become more volatile again?
- 5:51What do you think that looks like if that were possible?
- 5:53What is that? How would that even happen?
- 5:55With emerging markets you get to track very, very closely global
- 5:58financial conditions.
- 6:00When money is tight, that's a problem.
- 6:03Yeah. Right.
- 6:03And we're living in a relatively easy money backdrop as we speak.
- 6:08War included.
- 6:10Interest rates are relatively low.
- 6:12Equity markets globally are at all time highs.
- 6:15So financial conditions are generous.
- 6:18If financial conditions become more tight,
- 6:20that's something to worry about. Okay.
- 6:22Number two, relatedly, the overall direction of the US dollar.
- 6:26Yeah.
- 6:27If the US dollar, because it's been
- 6:28it's been weak even with the war.
- 6:30Yeah. The U.S. dollar has gone nowhere.
- 6:32It's shocking. Yeah.
- 6:34Historically you would have expected war
- 6:37flight to quality flight to save the dollar.
- 6:39I appreciated that hasn't happened this time.
- 6:42So the world is is changing.
- 6:43But I would
- 6:44track global financial conditions, the overall direction
- 6:47of of the US dollar and commodity prices.
- 6:50Commodity prices have been going up. Absolutely.
- 6:52Many emerging markets benefit from that.
- 6:54If commodity prices were to go down,
- 6:56that could be a challenge, a headwind to emerging markets, right.
- 6:58Those three are some of the key ones. Right.
- 7:00And which thank you for saying that.
- 7:02And I also you know,
- 7:02we're looking at some some countries developed or an emerging
- 7:06starting to use their own currency to pay for oil,
- 7:09which has been a US denominated purchase since Richard Nixon.
- 7:14You know,
- 7:14so it's it's that shift is starting to happen here and there.
- 7:17So it's a little bit of a global pivot.
- 7:20Like the axis is starting to tilt. Yes.
- 7:22That's true.
- 7:22You get to think about a world in which the dollar remains
- 7:27at the center of the global financial plumbing.
- 7:30It's not going anywhere because there's no credible replacement.
- 7:34But at the margin, countries are thinking more creatively,
- 7:38how do I manage my international reserves?
- 7:42In a more diversified manner.
- 7:45So thinking about more currencies,
- 7:46thinking about certain commodities, that's
- 7:48why gold has been doing so well.
- 7:49And we think it will continue to do well.
- 7:51So that move really probably hasn't
- 7:52surprised you all that much,
- 7:54knowing that you are deep in the data.
- 7:56Well, the magnitude did surprise us.
- 7:58The overall direction, is something that we were expecting.
- 8:01Right.
- 8:01So let me ask you before we wrap up, little
- 8:03what's the bottom line
- 8:03as investors are watching us have this chat,
- 8:05where do you recommend opportunities country wise?
- 8:09Is it and where is it equity. Is it debt?
- 8:11Where do you see the best opportunities right now?
- 8:13I think the bottom line is many people are still stuck on the,
- 8:17winning recipe of the 2015 to 2024 period,
- 8:22which was I'm going to only look at the United States,
- 8:25and I'm a only look at technology within the United States.
- 8:29That recipe may not work as well.
- 8:31In the next five, ten years.
- 8:33You get to broaden the aperture.
- 8:36You got to diversify geographically,
- 8:39and you got to move away from a mindset
- 8:41that only focuses on bits, that is software
- 8:45intangible to more atoms.
- 8:47That is hardware tangibles. Right.
- 8:50So and that's a new mind mind set.
- 8:52You get you know just have exposure.
- 8:55Emerging markets can help in that regard.
- 8:57We rate both emerging market equities and emerging
- 9:00market bonds as attractive in our global portfolios.
- 9:03Excellent Alejo. Thank you very much. Good stuff.
- 9:05Always great to have you join us.
- 9:07And this time we really did have to kind of take a big picture
