- 0:00After a decade of being overshadowed by passive investing, hedge
- 0:03funds are showing signs of a renaissance.
- 0:05They outperformed in the fourth quarter of last year, provided
- 0:08better diversification than bonds, and now institutional sentiment is increasingly
- 0:13bullish.
- 0:13So is smart money rediscovering active management?
- 0:16We're going to talk about that and more right now
- 0:19on UBS Trending.
- 0:30Hi, everyone, and thank you for joining me.
- 0:32I'm Anthony Pastore, and this is another episode of UBS
- 0:34Trending.
- 0:35Here in the studio with me today is hedge fund
- 0:37strategist from the Chief Investment Office here at UBS, Sean
- 0:40Sanborn.
- 0:40Sean, good to have you back with me.
- 0:41Thank you for having me.
- 0:42Anthony yeah.
- 0:42You know, and it's, it's, it's really, look, when we
- 0:44talk about hedge funds, we talk about alternative investments in
- 0:47general.
- 0:47It's a really interesting and very compelling story.
- 0:49But specifically with the hedge fund story, I want you
- 0:53to start off by just taking us through how they
- 0:56fared in 2020, 24, and specifically how they performed relative
- 1:00to bonds and stocks, which we talk about on this
- 1:03show ad nauseam.
- 1:04So people are very familiar with how performance has been,
- 1:06especially with equities the last two years with 20% plus
- 1:09returns two years in a row.
- 1:11Bonds had a crazy year.
- 1:12How did hedge funds do?
- 1:14Yeah.
- 1:14And then thank you again for having me.
- 1:16It's definitely been a very strong year for for hedge
- 1:18funds.
- 1:18But I think taking a step back and looking at
- 1:21kind of the broader context when you're talking about 2022-2023,
- 1:252024, yes, equities have rallied call it 656770 plus percent
- 1:29over the past two years, especially from the drawdown seen
- 1:32in the third quarter of 2022.
- 1:35Hedge funds have still fared very well, returning kind of
- 1:38around 35% during that that same time frame from the
- 1:42from an equity drawdown, much higher than their overall overall
- 1:45long term upside equity capture.
- 1:48And doing that with a very strong return, especially in
- 1:51the context of how bonds performed where they've been very
- 1:54choppy and muted, as well as the equity bond correlation
- 1:58is has been kind of stable or excuse me, unstable
- 2:00and, and for the most part positive.
- 2:03So hedge funds have been definitely giving you a larger
- 2:06bang for your buck, just not only from an absolute
- 2:09return perspective, but also from a diversification perspective compared to
- 2:13bonds.
- 2:14And then when kind of digging into overall kind of
- 2:17alpha, what we saw was pretty strong alpha just across
- 2:19the board from all main strategies.
- 2:21We saw very strong alpha from long short equity, where
- 2:24shorting came back with a pretty strong vengeance.
- 2:27We saw strong alpha in both cyclical and offensive sectors,
- 2:31but we also also saw very robust long alpha where
- 2:34managers were largely kind of riding the AI theme.
- 2:37And we're overweight magnificent 7 stocks for the majority of
- 2:412024.
- 2:41But we also did see from where less directional strategies,
- 2:44strong alpha within like relative value where we saw kind
- 2:47of managers extracting carry and just kind of riding mark
- 2:50to market gains and spreads tightened in a classic bevy
- 2:53of relative value trades, call it fixed income, relative value,
- 2:57convertible arbitrage, corporate credit and structured credits, really the whole
- 3:01bevy of fixed income.
- 3:02Yeah, it's like a full, a full like Cheesecake Factory
- 3:05menu of options.
- 3:06You know, I, I wanted to just kind of before
- 3:08I we bury the lead, the outlook for CIO, which
- 3:11I know you'll get into is remaining constructive on more
- 3:14uncorrelated and relative value strategies.
- 3:16But also you've gained conviction on some of the directional
- 3:19strategies like those long shorts you were talking about some
- 3:22Special Situations.
- 3:23So now that we've got that out there, give us
- 3:25a little bit of a flavor of some of the
- 3:27risk taking that's happening across the strategies for the for
- 3:31the for 2025, especially if there's any noticeable trends that
- 3:34you've seen in the markets or anything that you're seeing
- 3:37at the moment within the hedge fund space?
- 3:40I think kind of the main take away that we're
- 3:42seeing is really across the whole hedge fund spectrum, managers
- 3:46are largely fading beta in favor of alpha kind of
- 3:48an alternative risk premium exposures.
- 3:51So when we're looking at even at just the index
- 3:54level across kind of all the various HFRI index strategies,
- 3:57we're seeing much lower beta exposures than kind of their
- 4:00long term historical averages.
- 4:02And this is also just kind of should be noted
- 4:04at the index level where these are kind of probably
- 4:07over diversified products where each individual underlying category index has
- 4:11over 100 funds.
- 4:12And then the fun way to composite is over 1000
- 4:14funds.
- 4:14And when you're running a kind of some form of
- 4:17regression or any kind of analyzation of that return stream,
- 4:20you're kind of essentially diversifying away alpha in favor of
- 4:24beta.
- 4:24So when we're speaking with individual hedge fund managers or
- 4:28just doing some form of analysis at the median hedge
- 4:31fund level, we're seeing even lower level of beta exposures
- 4:34like an equity long short, we're seeing very almost close
- 4:38to historical highs from gross exposure levels.
- 4:40But then even that's are kind of closer to median
- 4:43exposures.
- 4:44And when you're beta adjusting exposures, they're even lower.
- 4:47So we're seeing especially in the long short space managers
- 4:50really kind of taking more kind of alpha oriented risk
- 4:53and and looking at kind of maybe taking some some
- 4:56higher quality quality or kind of growth at a reasonable
- 4:59price exposures.
- 5:00And that's the case for for most strategies as well.
- 5:02Within macro, we're seeing them tackling trading around equity, but
- 5:06for the most part they're going into kind of more
- 5:09different areas, call it trading around currencies, riding kind of
- 5:13US steepeners and just outright front short US bonds and
- 5:17trading around kind of currencies Japan and the exposure's.
- 5:20And managers were reducing risk in the back half or
- 5:23maybe the last three or four months of 2024 from
- 5:26what we could see as far as you know when
- 5:29you look at what they're doing and as you talked
- 5:31about in a recent report, kind of a function, sort
- 5:34of a function of locking in profits and deploying cash.
- 5:38So does that, does that affect what we see today
- 5:40as what the expectation is for the rest of this
- 5:42year?
- 5:43I mean, I think that's a function just as as
- 5:45how high uncertainty and dispersion and volatility is in the
- 5:48market.
- 5:48I think people's and relative value definitely we did see
- 5:51a lot of managers take profits, just lock in gains
- 5:53and are more comfortable just sitting on higher cash balances
- 5:57waiting for some level of dislocation.
- 5:59And that's really the main case for a lot of
- 6:00the overall kind of hedge fund strategies that we're seeing.
- 6:02It's just volatility is high, dispersion is high, and looking
- 6:06to for any kind of short term dislocations they can
- 6:09take advantage of, right?
- 6:10What about if you look at overall investor sentiment, especially
- 6:13from an institutional perspective, What, what, what, what were you
- 6:16seeing when it came to some of these surveys that
- 6:19were out about hedge fund and hedge fund investing in
- 6:21the markets overall?
- 6:22Yeah, hedge funds may finally be back.
- 6:24It's it's interesting to say we're kind of privates have
- 6:27definitely been the the hot asset class in the alternatives
- 6:30landscape for a very long time.
- 6:32What we're seeing from institutional surveys now is hedge funds
- 6:35are on top of people's minds, even eclipsing private credit
- 6:39where we've seen very strong inflows for the majority of
- 6:422024.
- 6:42And on.
- 6:44When looking at a lot of these surveys, call it
- 6:46probably half of institutional respondents are saying that they're planning
- 6:50to increase their over allocations another quarter or keeping allocations
- 6:54stable or maybe looking for some shift in marketing dynamics
- 6:57to potentially allocate.
- 6:58And then only that kind of final quarter are looking
- 7:01to decrease their over allocations and that's largely a function
- 7:05of specific funds kind of not reaching their expectations as
- 7:08opposed to just an overall kind of negative view on
- 7:11asset class.
- 7:11Right.
- 7:12It really does say a lot about the asset class
- 7:14itself that institutional investors are really putting their money to
- 7:17work in this in the space.
- 7:19And it kind of does throw away that as we've
- 7:21been talking about for a while now, that traditional 6040
- 7:25equity to bond ratio for most portfolios where you now
- 7:28allocate alternative investments including hedge funds in there.
- 7:31So let me just kind of then talk to you
- 7:34then and wrap it up about what the outlook is
- 7:36kind of gone into a little bit.
- 7:38And you did say there were like lots of gains
- 7:40and lots of success that was happening in the hedge
- 7:42fund space.
- 7:43Does it leave a lot of room for people to
- 7:46get in?
- 7:46Is it still a great investment opportunity as it sits
- 7:49today when we look at 2025 and especially with a
- 7:51lot of the unknowns that are happening with policy, with
- 7:54what the Fed will do, What are your thoughts on
- 7:56that?
- 7:57I mean, it's hard, right?
- 7:58It's, it's been 2 very strong years for hedge funds
- 8:00to look at kind of the past three years, especially
- 8:03from a risk adjusted return perspective, hedge funds of even
- 8:06from a just a strategy perspective of being the lion's
- 8:09share of most passive assets.
- 8:10I think probably US large caps The only exception.
- 8:12But if you look at the the structural tailwinds that
- 8:15hedge funds have had kind of call it just higher
- 8:17rates leads to higher cash balances and and better short
- 8:20rebates that you're getting from like long short books as
- 8:23well as kind of just the overall market dynamics.
- 8:25We expect these to increase in 2025 and in some
- 8:29instances or stay the same in 25 and in some
- 8:32instances even intensify like you mentioned.
- 8:35I mean we have a new presidential administration coming in
- 8:38where it seems like there's just ever changing rhetoric and
- 8:42just overall implementation on tariffs, fiscal policy and just immigration
- 8:46policy.
- 8:47You have diverging monetary policies as well as especially in
- 8:51the US stickier and more stubborn inflation and there's kind
- 8:54of been a, an extension of of or a pause
- 8:57on the overall kind of Fed rate cuts.
- 9:00You have very elevated equity valuations and I'd call it
- 9:04top quartile, even top decile historical and and uneven body
- 9:08yields.
- 9:08These should all be factors that hedge funds should be
- 9:10able to take advantage of.
- 9:11And what we've seen is, is higher overall uncertainty, higher
- 9:14dispersion, higher volatility.
- 9:16We expect that to even ratchet up further.
- 9:18Right.
- 9:18It seems like they're able that managers, hedge fund managers
- 9:21are able to deploy risk right now in the environment
- 9:23that we're sitting in.
- 9:24They are.
- 9:25We've seen that so far in January.
- 9:26Like for instance, we're we've seen discretionary macro managers that
- 9:30have largely kind of been taking advantage of a lot
- 9:32of this macro right volatility moving into kind of different
- 9:35currency exposures, moving into less loved areas like European equities.
- 9:39We're seeing different kind of event driven strategies taking advantage
- 9:43of just the robust restructuring opportunity that we're seeing.
- 9:47But we're also still seeing like certain strategies that are
- 9:50kind of waiting for increases in volumes like merger arbitrage.
- 9:53There's definitely been an increase in overall kind of corporate
- 9:56settlement and on kind of potential MNA activity, but it
- 9:59still hasn't necessarily come to the foreground.
- 10:01So people are more just largely kind of happy at
- 10:03least in that space just holding on to kind of
- 10:06current risk and putting in a higher potential dealings, right,
- 10:09just.
- 10:09Holding on the couch, I mean it's exciting.
- 10:10It's a really active market and there's a lot going
- 10:13on.
- 10:13And obviously we're telling our clients and advisors diversified portfolios,
- 10:17especially in this environment where there are a lot of
- 10:20unknowns ahead of us is really the right formula.
- 10:23So including hedge funds and and privates in there as
- 10:26part of analogy is certainly really helpful in that full
- 10:30diversification kind of look, when you're looking at a portfolio,
- 10:34diversification is key.
- 10:36So thank you, Sean.
- 10:37It's great to have you join us.
- 10:38I think there's going to be a lot that's happening
